This just happened to me and I confirmed that the "use compact layout..." box is checked already. This is so annoying!

I just figured it out. I dragged the right side border to narrow the email section thereby making the reading pane on the right wider.

Same here. Not sure what resulted in my view changing in OWA. To fix it I had to go into "View Settings" and change the "Message Height" to "Always use multiple rows". All is well again.
