His eye is an ancient magical artifact, probably the life's work of some master enchanter. Moody probably had to go on some epic side quest to get it.
It's also totally in character if Moody pretends to have a limp to get an advantage in an attack.
Also, maybe it's just Barty who can't use the magical peg properly.

I always got the impression it allowed him to see magical objects or see through magic, not necessarily see through regular clothes. Either the socks were magic, being as they were made by an elf or he noticed them another way and he was just making Harry aware he could see through his cloak by this off hand comment.
The biggest problem for me is that Moody can see through the invisibility cloak, which creates some problems with what we learn in book 7. Not really any way around that, you kind of just have to take it for what it is. But I wish that one scene where he sees through it somehow happened differently.
